LTV, customer lifetime value, is one of the most quoted and most abused numbers in SaaS. Done honestly it tells you how much profit a customer really contributes over their life, and paired with CAC it tells you whether growth is worth funding. Done dishonestly (revenue instead of gross margin, an optimistic lifetime instead of real churn) it produces a flattering number that falls apart in diligence. This guide shows the honest calculation, what the LTV:CAC ratio should be, how retention and expansion move it, and why AI SaaS has to compute LTV per customer. What LTV Is, and What It Is Not

LTV (customer lifetime value) is the total gross profit you expect a customer to generate over the entire time they stay with you. That definition hides two words that decide whether the number is honest: gross profit (not revenue) and expect to stay (governed by real churn, not a hopeful assumption). Get either wrong and LTV becomes a vanity number that flatters a pitch deck and collapses the moment an investor tests it.

The reason LTV matters is that it is one half of the most important efficiency test in SaaS: is a customer worth more than it costs to win them? That is the LTV:CAC question, and it only works if LTV is calculated the honest way.

The Honest LTV Formula, Step by Step

The classic SaaS LTV formula has three inputs, and each one is a place founders either stay honest or quietly cheat. Build it in this order.

Start with average revenue per account (ARPA), per year
Say an account pays ₹6,00,000 a year. This is the top line, and it is NOT your LTV base yet.

Multiply by gross margin to get gross profit per year
At 75% gross margin, that ₹6,00,000 becomes ₹4,50,000 of real gross profit. This is the money you actually keep after serving the customer.

Divide by annual churn to reflect how long they stay
At 15% annual churn, the average customer stays about 6.7 years. ₹4,50,000 ÷ 0.15 = ₹30,00,000 LTV. Same customer at 30% churn: LTV halves to ₹15,00,000.
LTV = (ARPA × Gross Margin) ÷ Annual Churn Rate. Every input is defensible; none is optimistic.

Notice what did the heavy lifting: gross margin turned revenue into profit, and churn set the lifetime. Neither step is optional. A revenue-based, low-churn version of the same account could show an LTV two or three times higher, which is exactly the number that does not survive a diligence conversation. Divide LTV by segment before you average it. A single blended LTV across self-serve and enterprise, or across geographies with very different per-customer margins, tells you almost nothing about where value actually comes from. The honest number is a set of numbers, one per meaningful segment.

The LTV:CAC Ratio, and What “Good” Means

LTV on its own is only half a sentence. Divide it by customer acquisition cost (CAC) and you get the ratio investors actually judge: how many rupees of lifetime gross profit each rupee of acquisition spend brings back. Here is how to read the bands, including the one most founders miss.

Always read LTV:CAC together with CAC payback: a great ratio with a 30-month payback still strains cash.

The band that surprises founders is the top one. A ratio of 8:1 feels like a win, but it usually means acquisition is so cheap or so timid that you are under-spending on a market you could be capturing faster. The healthy zone is roughly 3x to 5x, and the reason to hold it there is that beyond a point extra efficiency is really unrealised growth. How Retention and Expansion Lift LTV

Because average lifetime is roughly one divided by churn, retention is not a footnote to LTV, it is the biggest single lever on it. Halving churn does not improve LTV a little, it doubles it. And when customers expand rather than just stay, LTV climbs further than any churn-only formula can show.

Cutting churn from 20% to 10% doubles LTV from the identical customer. Retention, not acquisition, is where lifetime value is made.

When your net revenue retention (NRR) runs above 100 percent, accounts grow over their life through upsell and cross-sell, so a pure churn model understates LTV. In that case use a retention-based version: divide gross profit per year by (1 minus net revenue retention) rather than by churn, so expansion is reflected. An account at 110 percent NRR is compounding in value every year it stays, which is exactly the durable dynamic investors pay a premium for.

The AI SaaS Caveat: LTV Is Per Customer

In classic SaaS the unit cost of serving one more customer is close to zero, so a single blended gross margin is a fair basis for LTV. AI SaaS breaks that assumption. Compute cost, the GPU, inference and third-party model calls behind each customer, varies significantly from one customer to the next. A heavy-usage account and a light one can pay the same price and contribute completely different gross profit, which means they have completely different LTVs even at identical churn.

⚠️ Watch Out: blended LTV hides loss-making accounts

In the AI SaaS companies I have worked with, per-customer margin is the new centre of gravity, because compute varies so much by customer. If you compute one blended LTV, a heavy-usage account running at a thin or even negative margin can be hidden inside the average, so you never see that it is dragging the whole cohort down or that it needs repricing at renewal.

So for AI SaaS, compute LTV per customer or per segment, using each customer’s actual gross margin (from real compute cost) and their actual retention. That relies on metering and per-customer cost tags, which are worth building into your SOP from day one, not bolting on later. The payoff is direct: LTV per customer tells you which accounts to grow, which to reprice, and which are quietly unprofitable. The four inflation moves to catch in your own model: using revenue instead of gross margin, assuming a churn rate lower than you have ever achieved, blending very different segments into one average, and counting expansion that is aspirational rather than real. Each one on its own looks reasonable; together they turn a defensible ₹30 lakh into a ₹75 lakh number that an investor will take apart in minutes. An honest LTV is less impressive on a slide and far more useful for actually running the business.

This matters most for AI SaaS, where gross margin is around 65 percent today because of variable compute, so a revenue-based LTV can overstate worth by a third or more.
